Dow rallies more than 300 points after strong U.S. economic data as Wall Street tries to snap 2-day slide

Small-cap stocks–smaller publicly-listed U.S. companies that tend to earn most of their revenue domestically–are having a strong earnings season. According to an RBC Capital Markets analysis of data going back to 2003:

74% are beating estimates for top-line revenues (record high)

71% are beating bottom-line earnings estimates (near highs)

Why are they doing so well? In part because Wall Street thought they would struggle to withstand a darkened outlook for the U.S. economy.

Another reason? Smaller companies tend to sell mostly to U.S. customers as they have yet to expand much internationally. Meanwhile, the U.S. dollar is near its highest level in two decades. That means large corporations which earn a good chunk of their profits overseas lose out when they convert those earnings back into dollars. Tech giants Microsoft and IBM, for example, have taken a sizable hit from foreign exchange impairments.

Do risks remain? Inflation in the U.S. is still at a 40-year high. As wages and other input costs (like energy) become more expensive, it can hurt companies’ bottom lines. That’s not to mention the Federal Reserve making it more expensive for companies to borrow money through interest rate increases, or slowing economic growth.

So far though, smaller companies are doing better than Wall Street thought they would.

The Russell 2000 small-cap index has jumped 9% over the past month, beating the S&P 500’s 7% rise.

Many bond investors took Jerome Powell’s press conference last week as a signal to buy Treasurys, fading the Fed’s aggression on future interest-rate increases. That bet is eroding quickly.

Treasury yields rose for a second straight day Wednesday after a survey of purchasing managers showed that service-sector activity stayed stronger than had been expected in July. That followed a Tuesday selloff triggered by comments from Fed officials who professed seeing no quick end to the central bank’s tightening of monetary policy to try to stymie inflation. Bond yields rise as bond prices fall.

On Wednesday, the yield on the benchmark 10-year Treasury note climbed to 2.792% mid-morning, up from 2.74% Tuesday. The two-year note—more sensitive to near-term Fed policy expectations—rose to 3.141%, from 3.077% a day earlier.

The Fed chairman’s press conference a week ago triggered a bond rally that sent yields lower, but this week’s action has brought both short- and long-term yields higher again, back to where they traded before Mr. Powell spoke.
